Implementing standardized credit risk assessment for bank exposures under Basel III
Background
A large European bank was preparing to implement standardized credit risk assessment (SCRA) requirements as part of the EU Banking Package (Capital Requirements Regulation (CRR III) / Capital Requirements Directive (CRD VI) regulatory framework). The bank had significant exposure to a diverse set of ~150 financial counterparties, including banks, non-banking financial companies (NBFCs) and broker-dealers, many of which were unrated. These exposures were spread across Americas, Europe, the Middle East and the Asia Pacific region.
The bank required an end-to-end SCRA solution covering initial assessment, monitoring and periodic updates.
Challenges
- Establishing a robust, regulator-compliant framework to assign SCRA grades for a large universe of financial institution counterparties
- Building a consistent and defensible credit assessment methodology across different types of financial institutions
- Ensuring ongoing monitoring of counterparty credit quality, sovereign risk and regulatory capital compliance
- Creating a centralized, auditable dashboard to support internal governance, regulatory review and capital calculations
Our solution
Comprehensive SCRA framework implementation: We supported the bank by implementing a structured, scalable SCRA assessment framework aligned with Basel III requirements and supervisory expectations, with strong governance, documentation and auditability embedded across the lifecycle.
Assessment
Credit assessment methodology: Applied scorecard-based credit assessment framework to arrive at the final credit assessment of obligors.
- Applied appropriate scorecards based on counterparty type: Banks, NBFCs and broker-dealers
- Ensured consistent evaluation across key risk dimensions such as capital adequacy, asset quality, earnings, funding and liquidity, risk management and governance
- Incorporated support overlays where applicable, including assessment of potential extraordinary support and downside intervention risk
Mapping
SCRA grade determination: Once the final credit score was derived, the SCRA grade (A/B/C) was calculated using a mapping scale that was documented, consistently applied and designed to support audit and regulatory review.
- Adequate capacity to meet financial obligations in a timely manner
- The repayment capacity might be more dependent on stable or favorable economic conditions
- High level of material default risks and limited margin of safety
Monitoring
Monitoring and trigger framework: We established active monitoring mechanisms involving ~10 analysts to track:
- Corporate actions and counterparty-specific events
- Changes in financial performance or capital adequacy
- Sovereign risk developments and relevant macro / regulatory signals impacting counterparty risk
Dashboard and reporting: Designed and maintained a centralized SCRA dashboard capturing:
- Regulatory capital ratios and buffer compliance indicators
- Final credit assessment and SCRA grade
- Monitoring flags, trigger status and review outcomes to support governance and audit trails
Review
Enabled transparent reporting for internal stakeholders and regulatory review through:
- Quarterly reviews and periodic updates of the dashboard
- Scorecard refreshes based on latest financial disclosures and regulatory filings
- Issuance of a revised credit assessment report whenever a change in SCRA grade was triggered, with clear driver attribution and documentation
Impact
The engagement enabled the bank to successfully operationalize SCRA across its financial institution exposure portfolio, delivering:
- Regulatory compliance with Basel III SCRA requirements under CRR III
- A consistent, defensible and auditable framework for SCRA grade assignment
- Improved risk sensitivity of RWAs, particularly for unrated counterparties
- Enhanced governance and transparency through a centralized dashboard
- Timely identification of credit deterioration or sovereign-driven risks through active monitoring
- Reduced operational burden on internal teams via standardized assessment, monitoring and review processes
